What is a Certificate of Deposit?

A CD is a contract in which you lock money away for a predetermined term in exchange for interest. Terms typically span from three months up to five years. Longer maturities increase exposure to interest‑rate fluctuations. In general, a bigger principal or a longer term yields a higher rate. CDs occupy the low‑risk, low‑reward niche of investments. While they usually offer better rates than ordinary savings or money‑market accounts, they lag far behind the long‑run equity market averages. CDs are called "certificates of deposit" because before electronic transfers were invented, buyers of CDs were issued certificates in exchange for their deposits as a way for financial institutions to keep track of buyers of their CDs. Receiving actual certificates for making deposits is no longer practiced today, as transactions are done electronically.

In the United States, CDs enjoy protection from the Federal Deposit Insurance Corporation (FDIC). Deposits at FDIC‑insured banks are covered up to $250,000, guaranteeing that amount even if the bank fails. Where and How to Purchase CDs

Many banks and credit unions list CDs as fixed‑income products. Since rates vary between institutions, it pays to compare the annual percentage yields (APY) and term lengths before committing. Buying a CD is straightforward: you provide the initial cash and select the desired term, though minimum deposits differ and brokers may levy fees.

Purchasing a CD essentially means you are lending money to the issuing institution. The bank uses those funds to make loans, maintain reserves, cover operating costs, and meet other obligations. Together with the federal funds rate, these factors shape the interest rates banks offer on their CDs.

History of CDs

Although not called CDs at the time, a similar practice emerged in 17th‑century European banks. Depositors received receipts for funds that banks then loaned to merchants. To prevent withdrawals while the money was lent out, banks began paying interest for a set period—an early version of today’s CD.

A pivotal moment for CDs occurred after the 1929 market crash, when lax banking regulations left depositors vulnerable. The government responded by creating the FDIC, which now safeguards depositors’ assets up to a statutory limit.

CD yields have swung dramatically over the decades. In the high‑inflation era of the late 1970s and early 1980s, rates approached 20 %. They fell steadily afterward, hovering around 4 % in late 2007. By 2021, the one‑year CD rate slipped below 1 %. Rates rose again to over 5 % in 2023‑2024 amid renewed inflation, then tapered off in mid‑2024 and are expected to keep declining through 2025‑2026 as price pressures ease. The Federal Reserve adjusts federal‑funds rates in line with these economic shifts.

How to Use CDs

CDs serve as solid tools for preserving capital, generating short‑term growth, and earning a guaranteed return. With those advantages, you can put CDs to work by:

When a CD’s term draws to a close, holders can choose their next move. Typically, if no action is taken, the principal and interest roll over into a comparable CD. Alternatively, owners may request the proceeds be moved to a checking or savings account, or placed into a different CD.

Withdrawing from a CD

Money placed in a CD is intended to remain locked for the certificate’s duration, and withdrawing early usually incurs a penalty (liquid CDs being an exception). The penalty’s size varies with the CD’s term and the issuer’s policy. In a climate of rising rates, paying the penalty may still make sense if it allows you to re‑allocate the funds into higher‑yielding CDs or other assets.

CD Ladder

Long‑term CDs typically yield more, but they also tie up capital for extended periods. Investors often mitigate this by constructing a CD ladder—spreading the investment across several CDs with staggered maturities. For instance, rather than putting the entire sum into a single three‑year CD, you might purchase three CDs maturing in one, two, and three years. As each matures, the principal and interest become available for reinvestment or withdrawal, providing greater liquidity and the chance to capture higher rates if market conditions improve.

Understanding the difference between annual percentage yield (APY) and annual percentage rate (APR) is essential. Banks usually quote APR for borrowing products—mortgages, credit cards, auto loans—while APY applies to deposit accounts like CDs and money‑market funds. APY reflects the total interest earned over a year, including compounding, whereas APR is the yearly equivalent of a simple monthly rate.
